Term Life Insurance vs Life Insurance: Understanding the Difference in Coverage and Purpose

When you are starting on your path to financial freedom, your family's protection comes first. You hear about life insurance as a solution. When you start looking online for plans, you come across the terms: term life insurance and life insurance

Are these two different products, or is term insurance just a form of life insurance?

Which insurance fits in your monthly budget and the long-term financial goals of your family?

Knowing the difference between life insurance vs term insurance need not be confusing. We take you through some basics of life insurance, how term life insurance is different, and how you should go about choosing which one fits your financial goals.

What is life insurance?

To make the difference easy to understand, think of life insurance as an umbrella term. It is a catch-all for any contract between you and the insurance company. You pay a certain amount of money (premium), and in return, the insurance company promises to pay a sum of money (sum assured) to your selected nominee in case of your untimely demise while the policy is active.

Life insurance provides income replacement, clears off any debts, or functions to give you a financial backup for your loved ones.

Common types of life insurance:

  • Term Insurance: Purely risk protection for a certain number of years
  • Endowment Plans: Combination of life insurance and savings; pays off on maturity or death
  • Unit Linked Insurance Plans (ULIPs): Split your share of the premium between life risk protection and investment in stocks, bonds, etc.
  • Money-Back Policies: Your share of the sum assured gets paid back to you in intervals
  • Whole Life Insurance: Coverage till a very old age (up to 99 or 100)

What is term life insurance?

Term life insurance is the purest form of life insurance. A term insurance plan does one single job: provide financial security for a specified period of time (10, 20, or 30 years). If the policyholder dies during this period, the full sum assured by the insurance company gets transferred to the nominee. At the end of the term, if the policyholder is alive, the plan expires, and there is no maturity or death benefit paid. Since a standard term plan does not have investment-related riders attached to it, its premium is significantly lower compared to other forms of life insurance

How do the life insurance and term insurance plans differ in premiums and payouts?

Understanding the flow of money in the plans will help you make a better choice.

Premium Amounts:

Since term life insurance is only a risk cover, the premium for such plans is low. You get a big cover (e.g. ₹1 Crore) for a small premium amount. In investment-based life insurance plans, a part of your money goes towards risk cover and the rest in low-risk bonds, stocks, company bonuses, etc. (depending on the plan). Since the company promises a payout at maturity, the premium amounts for such plans are much higher than term for a small risk cover.

Death Benefit vs Maturity Benefit:

Death benefit: Both term insurance and traditional life insurance policies provide a death benefit to your nominee if you pass away during the period of the policy

Maturity benefit: Traditional life insurance plans pay out on maturity, while term life insurance does not pay out if the policyholder survives the policy tenure.

What do the new tax provisions for life insurance and term insurance say?

When planning your finances in India, you need to consider the new provisions under the Income Tax Act, 2025

Here is what the act says about life insurance and term insurance:

1. Tax Deduction on Premiums (Section 123):

Under Section 123 of the Income Tax Act, 2025 (as applicable to the provisions under the old tax framework), you get a deduction of up to ₹1.5 lakh for the premium amount paid if you have a life insurance policy (can be pure term, endowment plan or ULIPs)

  • Condition: The annual premium amount cannot exceed 10% of the minimum sum assured for policies issued after April 1, 2012.

2. Tax Exemption on Payouts (Section 11 & Schedule II)

Under the Income Tax Act, 2025, Section 11 read with Schedule II states that:

  • Death Benefits: The amount paid to the nominee on the death of the insured is completely exempt from income tax, regardless of the claim amount.
  • Maturity Benefits: Maturity proceeds from traditional life insurance or ULIPs (if applicable) are also tax-exempt, provided the annual premium paid during the policy tenure did not exceed the limits prescribed (such as within 10% of the sum assured and aggregate annual premium caps prescribed by the Act). If the limits are crossed, maturity gains will be taxed as capital gains.

3. Health Related Riders (Section 126)

In case you have added health-related riders to your term plan or life insurance plan (such as Critical Illness Rider or Hospital Cash Rider), the rider premium is eligible for deduction under Section 126 of the Income Tax Act, 2025

You can claim up to ₹25,000 for self, spouse and dependent children and up to ₹50,000 for senior citizen parents.

Which one should you choose? Life Insurance or Term Life Insurance?

Choosing between pure term life insurance and traditional life insurance depends on what you want to achieve:

Consider Term Life Insurance:

  • If you are the breadwinner of your family and want to get a big cover at an affordable premium
  • If you have a lot of responsibilities, including active debts (house loan, car loan or personal loans)
  • If you want to have an income replacement to help your family cover their living expenses, school fees, and other costs in case of your untimely demise
  • If you want to keep your life insurance separate from your investments.

Consider Traditional Life Insurance:

  • If you want a combination of life risk protection and disciplined long-term savings
  • If you have low risk tolerance and want guaranteed payouts on maturity
  • If you want to meet certain financial milestones (such as your children's higher education or retirement savings)

Before you buy either life insurance or a term plan, remember these basic principles:

  • Policy Terms & Conditions: Coverage rules, exclusions, claim processes, medical check-up requirements, and premium rates vary between insurance companies. Every policy comes with specific underwriting rules and terms set by the insurance company.
  • Riders and Add-Ons: You can customize both term plans and general life insurance plans with optional riders according to your requirements. Rider availability and pricing depend on the insurance company.
  • Honest Disclosure: Always disclose accurate details regarding your medical history, pre-existing health conditions, age, lifestyle habits (smoking or alcohol consumption), and occupation when filling your proposal form. Incorrect details can lead to claim rejections or delays.

Conclusion

While making the decision between term life insurance vs life insurance, remember that life insurance is a financial umbrella to cover certain needs, while term life insurance is the most cost-effective tool to purely secure your family.

If your need is to ensure your family's financial security in case of your untimely demise without burning a hole in your pocket, a pure term plan is the best bet. If you want to build cash savings in your life insurance plan, certain options are available to meet that need. Think through your monthly budget, debts, and financial goals. Reading the fine print will help you zero on the cover amount that your family needs.
